I have a dual boot system with both having Windows xp. In C drive I have 1st OS and in F drive I have 2nd OS.
Now I need to backup the 2nd Windows XP installation present in the F drive.

1) Is it possible to install and run the cloning software (like DriveImage XML) from inside of the 1st OS in C drive so as to clone/backup the 2nd OS in F drive. I want to do this as I do not want to install any softwares (cloning ones or others) on the F drive, as I want a completely clean backup images of the 2nd OS.

2) Simmilarly while restoring can I run the cloning software from the 1st OS in C drive and restore the image files to the 2nd OS in F drive. This way I do not need to create a restore cd, usb. to restore the cloned image.

Thus the whole time (while backing up and restoring) I do not have to boot into the 2nd Win XP in the F drive.

So basically what I am asking is - Can a Windows XP installation present on one drive be backed up and then also restored, while I am running the software from inside another Xp installation present on a different drive.

Basically, yes.

Personally, I'd recommend that you do the backup and restore from a boot disk; either a win98 boot disk with Norton Ghost or one of the free tools on the UltimateBootCD. You can then image one drive/partition to a file on the other and vice versa. This way there is no need to install any software in either OS.
