It sounds like since there was no anti-virus protection before AVG 8.0 that the computer has been infected beyond what any normal cleaning or fixing can do.
Does you friend have the recovery disk set for the computer?
If not I would suggest contacting the manufacturer of the computer customer service and ordering a set of recovery disks they will cost a lot less than purchasing a windows xp OEM version at the store.
Also I would suggest to remove the hard drive from the computer and insert it into another computer as a slave drive on the secondary IDE cable and when windows sees the drive to then manually backup all of the important data to another media like CD-R's, DVD or other media you prefer.
When this is done then do a full restore or recovery with the disks supplied and start all over again.
