You probably could make a game in Lua, but I don't think I've seen a game written in Lua. What I've seen is games that use Lua to allow people to write extensions to the main program, like World of Warcraft. Most likely, WoW is written in C++, but has an interpreter built-in. I haven't seen much Lua game development literature, but what I've seen looked like it was focused on using Lua for extending game.
As long as you can handle graphics and input in Lua, I'd expect it to be possible to write a game in Lua. If you want to do a game entirely in Lua, you might want to look into using SDL with Lua. I did find one link on Lua SDL: http://lua-users.org/wiki/LuaModuleLuaSdl. For most games, I would probably recommend C++, but I've seen interesting work done with Perl (Frozen Bubble).
